Effective Gross Income (EGI) is a key financial metric in multifamily investing that represents the total income generated by a property after accounting for vacancy losses and credit losses. It is a more accurate measure of a property's income potential than Gross Potential Rent (GPR) because it considers the impact of vacancies and non-payment of rent.

To calculate Effective Gross Income for a multifamily property, follow these steps:

Gross Potential Rent (GPR): Determine the property's Gross Potential Rent by multiplying the total number of units by the average monthly rent per unit. This will give you the maximum income the property could generate if all units were rented and tenants paid their rent in full.

Vacancy and Credit Losses: Estimate the property's vacancy and credit losses. Vacancy losses are the lost income due to unoccupied units, while credit losses represent the lost income due to tenants not paying rent or paying only a portion of the rent. You can estimate these losses based on historical data, local market trends, or industry benchmarks.

Subtract Vacancy and Credit Losses: Subtract the estimated vacancy and credit losses from the Gross Potential Rent to arrive at the Effective Gross Income.

Effective Gross Income = Gross Potential Rent - Vacancy Losses - Credit Losses

Effective Gross Income is an important metric for investors because it provides a more realistic estimate of a property's income-generating potential. It is commonly used in various financial analyses, such as determining the Net Operating Income (NOI), cash flow, and cap rate, which help investors evaluate the performance and value of a multifamily property.
